USB will charge the unit, display its songs on the screen, allow steering wheel control of the tracks and if you have Navigation even give you voice control to ask for songs, artists etc.
Aux plug will provide nice high bandwidth audio playback...
If you connect your iPhone to the USB and continue to have the phone paired to BlueTooth you will likely get
a glitch when connecting back to the music when hanging up after a call. Best to let the BlueTooth do both music and phone from the same device. No voice control provided by BT however.

So I should have my ipod classic connected to USB and iPhone to blue tooth. And if I need to charge iPhone I will plug it in to cigarette charger. Is that the correct way

Yes, exactly correct. Note that the power points (cigarette lighter) are not powered when the car is turned off.
