Default O2 sensor in Exhaust malfunction - what are the detrimental effects of not replacing.

The O2 sensor in my exhaust (the one on the left hand side) appears to be malfunctioning - this was the code that my mechanic got from the computer.

This sensor was not positioned optimally when I had my exhaust redone recently and the wire to it is stretched very tightly.

What are the possible negative effects that this will cause to the engine (or anything else), if I don't replace the sensor?

The sensor from the local dealer is $300.00 and I want to know what my options are regarding this.

Your gas mileage may suffer. The O2 sensor send the voltage signal to the ECM to tell how much Oxegen are in the exhaust. If too much O2 that means the car is running lean, the ECM will enrich it up. If too little O2 that means the car is running rich, the ECM will cut down a little bit on fuel. The idea is to keep the car running at 14.7 to 1 ratio.
In theory, if the O2 gone bad, the ECM doesn't know what is going in the exhaust stream. It may put the car in pre-set mode and dump a lot of fuel. If you have to much raw fuel in the exhaust it may damage you catalyst convertor. This is just in theory o.k.

So if upgrading to headers and a midpipe....and adding an O2 simulator to eliminate the CEL....doesn't that defeat the purpose of having operating O2 sensors?

If you add an O2 simulator it is just sending enough signal to eliminate the error code! It does not send an accurate signal back to the ECM on what the engine is seeing at a given point in time, just a fixed value.

It's really hard tell from the picture. If it the one after the cat. it should has rubber plug because the connector is inside the car. The wireharness have to be extra long to reach the connector.

Here's a clearer picture of it
.

It is 26.75 inches long and it does have a plug on the end.
