Just an update on this guys - neither Lexus/Toyota was able to do much. NJ/NYC lemon laws don't cover it either. Looks like I will just have to eat the loss and move on as best as possible. Still trying to determine if I should get the y-pipe welded or replaced as it would save me over $700 alone.

Have you looked into the invidia midpipe. Would save you some money and future problems from rust

to fix the y piipe should be around $100 -150 at a mom and pop shop

I used to be trapped by Toyota dealer then directly called Toyota and they said they had scheduled a visit to the dealer the day I scheduled, this seemed helped but my case is a new car.
For people don't DIY, pay extra for warranty or extended warranty just like insurance.
For your case, those repairs are not costy if you know where to do, or pay a little more and get rid off the dealer, even $700 is not that much, as braker pads for Audio may cost you 2X, you just pay for learning, which most of us need to.

Found out today at a local mechanic they can weld the broken section of the pipe for $200. I'm gonna get the free work done from the dealer and get the pipe fixed at this other place. Still unsure if that is smarter than replacing the pipe at this point.

Where are you located? If you haven't done this work then I recommend going to a legit muffler specialist type shop. They do exhast systems all day as their specialty unless you're confident in the mechanic you've chosen to perform the weld work for you. If I were you, I would use this as an opportunity to add some flare to the car and either do full exhaust system - Tanabe would be my choice -- or get a decent cat-back system and call it a day. It'll last longer than 2 years and may even spruce up that rear end. I know that when my exhausts go, I'm going aftermarket if the difference is a couple hundred bucks since the work will most likley be the same.

There's a ton of good information on this site so read as much as you can. It won't make you a mechanic, but stop relying on a dealer to guide you. They're out to turn a profit, and by the looks of it they seemed to swipe a good one from the transaction they put you through. Rust on the rotors, exhausts and any other rust explanation they gave you is utter BS. Rust doesn't form to the point of rotting an exhaust in 3 separate places unless it sat there for years unused and watered down. At this juncture I would have them do any free work except the exhaust and brakes. Resurfacing the rotors will only buy you 1 year max and then you're right back at it getting them fixed again; plus, you're talking about skimping on your safety here - not wise. Go online, research some good quality rotors, or even scour some threads here and take your pick. For the exhaust situation I would look up some exhaust/mufler shops and go that route. You'll save time and future aggravation by taking the reigns on the work YOU want/need done to YOUR car. You're paying someone to work on it which means you're the boss in this situation.

Also, I hope you didn't purchase it from any Bay Ridge dealer because well...I just wouldn't. I can recount a couple stories of a couple of my close friends' experiences (sales and service wise) as well as some backstage antics which I will never give a dollar to any of them if I even needed just a lug nut from. Unfortunately the damage has been done monetarily, but stop the bleeding and also spread the word on the experience via BBB, Yelp, etc. Chances are if a Lexus GS was sold to you in this type of condition, I could only imagine what else lurks on that dealers lot.
